Not within the albums themselves, but iPhoto 5.x will create and manage
folder trees within iPhoto library structure.

Sort of; you need to switch libraries when iPhoto is not running. I use
a freeware application named "iPhoto Library Manager" and available via
VersionTracker <http://www.versiontracker.com/dyn/moreinfo/macosx/13532>.

This capability is a wonderful feature that iPhoto 5 added. My Source list
was getting pretty long. Now I can "nest" an album, its slideshow and book
together. Nice.

By holding the [Option] key when starting iPhoto, the user is presented with a
dialog that allows the choice of creating a new library or selecting and
existing one - or quitting.
This procedure is described in iPhoto help.

True, but iPhoto has to be quit and restarted to switch libraries anyway
and the iPhoto Library Manager displays a list of all iPhoto libraries
is its left pane negating the need to navigate to the target library.

Hmm...I'm not clear on the distinction (and don't have 5.x). What does
this mean, exactly?

Albums contain nothing but photos; when you click on one, the contained
pictures are displayed. Folders are a sort of "super album, and may
contain albums or other folders. When you click on a folder, all the
photos in all the enclosed folders and albums are displayed; however,
the folder icon has a disclosure triangle which when clicked, displays
the structure of the folder's contents.
